So what, someone is supposed to have an explanation for their mental illness?
No, no one said anything close to that. A good character is going to have actual reasons and motivations for doing the things they do, a character with a mental illness won’t solely be defined by their mental illness, unless they’re poorly written. Additionally, we have an extremely limited amount of information about Cozy Glow, so even though it’s fairly clear something is wrong in her head, it’s presumptive to what or why, or to dismiss the entirety of her motivation as being predicated on that alone.  
And villains don’t even need backstories.
Not always, but we should have some understanding of what makes them operate if we’re going to view them as characters, and not forces of nature or automatons. We should understand both what their goal is, and too some extent, why. With the Joker, to use your own example, we not only understand that he wishes to spread chaos, but that this is because of his desire to make them share in his nihilism. Granted, we never learn exactly why he is the nihilistic terrorist we see, but Batman universes are generally err more to the grim side, so it doesn’t really need explanation.  
What do we know about Cozy Glow’s motivations? Well, she wants to be powerful, and she views friendship as a tool for power, and…that’s it. Why is such a young filly so driven towards power? Why does she view friendship so cynically in such an optimistic world? Hell if we know. It seems kind of lazy to dismiss at as “she’s just crazy.” But, assuming for a moment that’s true, where does that leave us? With the “heroes” imprisoning a crazy child for being crazy, their friend enabling and encouraging her to be crazy some more, and then her being, in essence, publicly executed while said friend walks free?

So what, someone is supposed to have an explanation for their mental illness? Am I supposed to have some tragic backstory that explains why I have ADHD? Sometimes- No. A MAJORITY of the time, mental illnesses just kinda happen. They’re there when ya come into this world, and they don’t go away til ya leave it.  
And villains don’t even need backstories. Look at the Joker for proof of that.
